When it says 'causes damge equal to 40% of your attack power', what exactly does this mean? If I have 1000 attack power, will it do 400 damage? Or does it do 40% of the DPS that your attack power adds?

Correct. Keep in mind, however, that like any physical attack, Bloodthirst's damage is reduced by enemy armour value.
